I have noticed that there are a number of ways to submit pictures. For example, using the file uploader, image hosting, attachments,... There seem to be differences if file types allowed and size restrictions. I just put up a picture of Budgie and it came out as a thumbnail linked to an attachment. How do I get the picture embedded?
What method do I use for which situations?

have you tried using photobucket? it is free to get a account, the link is http://www.photobucket.com, all you do is upload the image to the site, then copy the and paste the URL link and there is your picture here on the forum. not sure if that is what you are looking for, but if so hope this helps.
If you want to embed an image into a post (not as an attachment), then you can enter the URL of the image by using this button: http://talkbudgies.com/images/steel/editor/insertimage.gif. That's where either Photobucket, or our image hosting comes in. After you upload your image to either, get that URL and put it between IMG tags, or just use that button.
